It used to work great from inside my wallet, but now when I put my wallet in the tray it refuses to work, regardless of what orientation I put it in. I can still lock and unlock the car with the key in my wallet, but now I have to take the key out and put it on the tray before it'll start. Do I have to charge the digital key or something? Did they update it overnight and break it?

You're talking about the key card. The digital key is something completely different that allows your phone to act like the key card. Currently only works on Samsung flagship phones.

You do not have to charge the key card. Have you tried using the card outside your wallet? Could be an issue with the NFC reader in the charging pad. Have you added anything to your wallet? You could have been right at the limit for the NFC transmission before and now that you have more cash the NFC reader doesn't read the card any more.

Have you recently added new things in your wallet?

Examples like credit cards or public travel/transport cards (..etc) have NFC (Near Field Communication) chips or equivalents, and these could be interfering with the BMW smart card which has an embedded NFC chip between the plastic.

The fact that your car still locks/unlocks the doors, and still starts your car when you take it out of your wallet to me sounds like its just an interference issue.

I literally added nothing to that side of the wallet. It was working fine for the first month and I was overjoyed. I knew interference could be an issue, so I made sure not to overload that side of my wallet. No new cash or anything else. It works fine as it should if I take it out of the wallet and place it onto the tray itself.

Interference and RF wave shapes don't adhere to your wallet sides, it's way way way more complicated than that. Here is an NFC RF blocking/jamming (they are not 100% clear which) card that doesn't care about sides, just for example: https://www.amazon.com/dp/B07MD9XV6M/

Sounds like "interference". Mine is unreliable even in the outside wallet compartment, but reliable when used separately from anything else.
